AI could trigger the next market meltdown

Jonathan Hall, a member of the Bank of England's Financial Policy Committee, voiced significant concerns about the risks posed by financial firms when they deploy artificial intelligence in trading strategies that potentially exacerbate market instability. In a recent speech, he highlighted the possibility that AI, particularly neural networks, could not only react to external market shocks but might also actively enhance these shocks.

This possibility reintroduces familiar worries about the amplification of market fluctuations, a concern that has been a longstanding issue in financial markets but now takes on new dimensions with the integration of advanced AI technologies.

During his discussion, Hall introduced the concept of "deep trading agents." These are sophisticated AI systems employed by investment firms that operate with a level of semi-autonomy from human oversight and are only partially understood by their human operators. Such systems are capable of altering their operational strategies in real-time, which introduces several risks. Notably, these AI agents could potentially engage in covert collusion that, while illegal, would be extremely challenging for humans to detect.

Furthermore, these systems might be programmed or evolve in ways that contribute to market instability, or they might prove inadequate in dealing with financial crises or significant market fluctuations.

To mitigate these risks, Hall advocates for a rigorous and comprehensive testing regime for these AI trading systems before they are fully deployed in live financial markets. He emphasizes the necessity for these systems to comply not only with the explicit rules laid out by financial regulators but also to adhere to the underlying principles of these regulations.

This approach aims to prevent AI from engaging in or promoting market practices that are detrimental or destabilizing, thus ensuring that the deployment of such technology is both safe and responsible.

In his speech, Hall also made it clear that the responsibility for any misbehavior or regulatory infractions by these AI trading systems ultimately falls on the human managers overseeing them. If trading algorithms engage in practices that are non-compliant or cause harm, the onus will be on the managers who failed to ensure these systems operated within the required legal and ethical boundaries. This statement underscores the importance of accountability in the management of AI-driven financial trading systems.

Hall noted that his remarks reflect his own views and not necessarily those of the Bank of England. He pointed out that while these concerns are currently hypothetical, they are grounded in historical examples.

He drew parallels to the trading strategies prevalent in the 1990s, such as those which led to the notorious collapse of the Long-Term Capital Management hedge fund in 1998. These historical examples serve to illuminate the potential performance and regulatory risks associated with deploying neural networks in trading roles, guiding current caution in the adoption of such technologies in the financial sector.
